A Full Scale U.S. Dollar Panic Before November?

The news wires were abuzz last week about the global credit squeeze. Bankers are unwilling to make loans when they can't calculate risk. What risk? Here is a big one: Many of their clients have derivatives exposure, which means that lenders can no longer calculate their credit worthiness. In the banking world, the standard "safe" answer to any loan question in the absence of data is almost universally no. I surmise that if this situation gets any worse, governments may step in and make loan guarantees. (Meaning that the taxpayers would shoulder the risk instead of the bankers.) That may be the only thing that will get bankers to start making new loans to derivatives holders--which include nearly every major corporation, these days.

With the sub-prime contagion spreading, there is the potential for a sharp break in the U.S. stock market. That will surely push the Federal Reserve to lower interest rates. (With the hope that the increased liquidity will stave off a recession.) But lower interest rates will discourage foreign investment and may spell doom for the U.S. Dollar. The Chartist Gnome tells me that if the U.S. Dollar (USD) Index drops below 80 for more than one week, all bets are off for the dollar. In a recent commentary, Jim Sinclair sized up the massive liquidity injections by the Federal Reserve and the European Central Bank. His conclusion: These moves will badly tarnish the dollar and will likely push the USD Index down to around 72. I concur. In fact, I wouldn't be surprised to see a breakdown to the 65 level.

There could be a major devaluation of the dollar--whether formal or informal--within the next few week or months. If foreigners start dumping their dollar-denominated assets, watch out! This could even snowball into a full scale dollar panic. The Chinese have already threatened to jettison their U.S. Dollar holdings. If carried out, that alone could have huge implications. Economist Peter Schiff has an even gloomier prediction than mine. He predicts that the US Dollar will lose half its value.

What does all this mean for the average American? Already, the weaker dollar has made some imports painfully expensive. Does the next few months spell ruin just for the bankers and big stock traders, or does it spell ruin for most Americans? I think that inevitably everyone that holds dollars will suffer. Granted, bank accounts are insured by the FDIC to up to $100,000 per individual. But that won't mean much if our currency tips over into hyperinflation. That will make bank deposits effectively worthless in very short order. So how will this play out? I'm not entirely certain. Credit squeezes are traditionally deflationary. But government invention like last week's is highly inflationary. (To better understand deflation, see Bob Prechter explanation of credit squeezes, deflation, and economic depression.) I'll still predict an inflationary outcome. Governments love inflating their way out of monetary crises. It is much less painful for them that way. (Deflation is painful for everyone involved.) And since inflation is a hidden form of taxation, it will be the citizenry that ultimately bears the burden. (Just ask the average Zimbabwean how the past 10 years has treated his real net worth.)

My advice: Shift the majority of your investments out of anything dollar-denominated, right away. The only exception would be holding no more than 20% of your assets in short-term TIPS, which are automatically inflation adjusted. (Series I US savings bonds are also inflation protected, but I discourage investing in such long term bonds.) To be ready for mass inflation, you'll need your wealth primarily in tangibles. That way, if the dollar loses value, you'll be protected. I'm talking about silver, gold, productive farm land, and hard goods like tools, guns, and common caliber ammunition. The timing? Again, hard to predict, but look for some continuing large ripples in the financial waters for the next two months. Then, perhaps in October, be prepared for some massive wave action. Historically, major move in the US equities markets tend to happen in October. Be prepared.

If it wasn't bad enough that we had a secret tribunal "star chamber" deciding who could be monitored when, our government now has free reign to monitor at will sans oversigh. This not only threatens our civil liberties ((what are those anyway?)) but it also creates a central data junction point source to intercept all CONUS traffic; which really would be an exciting target for hackers, private agencies and other governments across the world! Sweet! So, not only will the NSA be listening to us, so will MOSSAD, SVR, ISI along with various private sector identity theft rings. Sweet!)

Current administration policy is replete with examples of quickly enacted efforts whose consequences led to the opposite effect. (Beware of what you wish for . . . .) With Congress caving last week, the National Security Agency no longer needs a Foreign Intelligence Surveillance Act (FISA) warrant to wiretap if one party is believed to be outside the United States. This change looks reasonable at first, but it could create huge long-term security risks for the United States.

The immediate problem is fiber optics. Until recently, telecommunication signals came through the air. The NSA used satellites and antennas to pick up conversations of foreigners talking to other foreigners. Modern communications, however, use fiber; since conversations don't go through the air, the NSA wants to access communications at land-based switches.

Because communications from around the world often go through the United States, the government can still get access to much of the information it seeks. But wiretapping within the United States has required a FISA search warrant, and the NSA apparently found using FISA too time-consuming, even though emergency access was permitted as long as a warrant was applied for and granted within 72 hours of surveillance.

Avoiding warrants for these cases sounds simple, though potentially invasive of Americans' civil liberties. Most calls outside the country involve foreigners talking to foreigners. Most communications within the country are constitutionally protected -- U.S. "persons" talking to U.S. "persons." To avoid wiretapping every communication, NSA will need to build massive automatic surveillance capabilities into telephone switches. Here things get tricky: Once such infrastructure is in place, others could use it to intercept communications.

Grant the NSA what it wants, and within 10 years the United States will be vulnerable to attacks from hackers across the globe, as well as the militaries of China, Russia and other nations.

Such threats are not theoretical. For almost a year beginning in April 2004, more than 100 phones belonging to members of the Greek government, including the prime minister and ministers of defense, foreign affairs, justice and public order, were spied on with wiretapping software that was misused. Exactly who placed the software and who did the listening remain unknown. But they were able to use software that was supposed to be used only with legal permission.

The United States itself has been attacked. In six hours in August 2006, remote attackers entered computers at the Army Information Systems Engineering Command at Fort Huachuca, Ariz.; the Defense Information Systems Agency in Arlington; the Naval Ocean Systems Center in San Diego; and the Army Space and Strategic Defense Command in Huntsville, Ala. The hackers transported more than 10 terabytes of data to South Korea, Hong Kong or Taiwan, and from there to the People's Republic of China. Each intrusion was only 10 to 30 minutes. The downloaded information included Army helicopter mission-planning-systems specifications and flight-planning software used by the Army and Air Force.

U.S. communications technology is fragile and easily penetrated. While advanced, it is not decades ahead of that of our friends or our rivals. Compounding the issue is a key facet of modern systems design: Intercept capabilities are likely to be managed remotely, and vulnerabilities are as likely to be global as local. In simplifying wiretapping for U.S. intelligence, we provide a target for foreign intelligence agencies and possibly rogue hackers. Break into one service, and you get broad access to U.S. communications.

The Greek wiretapping and Chinese thefts from U.S. military sites are warnings that entities other than the NSA could exploit the vulnerabilities of U.S. communications networks. Were the proposed wiretapping technology penetrated by foreign intelligence services, U.S. security and privacy could be quickly and severely compromised.

In its effort to provide policymakers with immediate intelligence, the NSA forgot the critical information security aspect of its mission: protecting U.S. communications against foreign interception. So did Congress. Lawmakers granted the warrantless wiretapping only for six months -- and they need to look carefully before it endangers U.S. national security for the long term.

HERETICAL THOUGHTS ABOUT SCIENCE AND SOCIETY

My first heresy says that all the fuss about global warming is grossly exaggerated. Here I am opposing the holy brotherhood of climate model experts and the crowd of deluded citizens who believe the numbers predicted by the computer models. Of course, they say, I have no degree in meteorology and I am therefore not qualified to speak. But I have studied the climate models and I know what they can do. The models solve the equations of fluid dynamics, and they do a very good job of describing the fluid motions of the atmosphere and the oceans. They do a very poor job of describing the clouds, the dust, the chemistry and the biology of fields and farms and forests. They do not begin to describe the real world that we live in. The real world is muddy and messy and full of things that we do not yet understand. It is much easier for a scientist to sit in an air-conditioned building and run computer models, than to put on winter clothes and measure what is really happening outside in the swamps and the clouds. That is why the climate model experts end up believing their own models.

this isn't really accurate since the fire has creeped a little closer, however just cause there's a little smoke and ask doesn't actually mean there is a problem. In all seriousness, there's not much threat to the area we reside in, however prudence dictates keeping our distance for the moment.

if anyone is curious about what my defcon weekend turned into....

The San Marcos community is neighboring the evacuated communities - which means the fire is somewhat far away, so around 8 miles. In terms of forest fire, not sure if that means anything or not. I'm told by the local fireman not to worry, however prudence dictates taking appropriate measures, so back to packing I go.
